Check to make sure the file really is called "hosts" rather than "hosts.txt" ... which it may be if you have edited it with Notepad.

(I only suggest this because many XP systems are set to not display the filetype for 'known' file extensions, so what is displayed as "hosts" could easily be "hosts.txt".)
